What Counts as an Undervalued IT Stock

By Dalal Street Investment Journal (DSIJ)

    Summary :

Valuations across several Indian IT services businesses remain relatively modest, although a low P/E alone does not establish undervaluation. This comparison examines TCS, Infosys, Wipro, Zensar Technologies, Birlasoft and Sonata Software.

Sensex Weekly Expiry Outlook October 08, 2026

A stock is not undervalued simply because it has fallen 30% or trades at 12 times earnings. The question is whether its price already reflects more trouble than the business is likely to face. For IT services firms, that means judging earnings quality, cash conversion, client concentration, deal pipelines and the chances of growth recovering.

A useful first filter is a P/E below comparable companies, cross-checked with enterprise value to EBITDA (EV/EBITDA), capital efficiency, manageable debt and recurring cash generation. P/B provides another check, but intellectual capital rarely sits neatly on an IT company’s balance sheet. Dividend yield matters too—provided the payout is covered by cash, rather than borrowing or one-off gains.

Indian IT companies derive a significant portion of their revenue from overseas markets, making them sensitive to changes in global technology spending. When clients reduce discretionary budgets or postpone new projects, investors may assign lower valuation multiples to IT businesses, even if their existing contracts remain stable. Currency fluctuations, wage inflation and pricing pressure can also influence earnings expectations.

    (Source: Screener, Company Annual Reports)

The Nifty IT Index had a P/E ratio of 19.8 times, a P/B ratio of 5.59 times and a dividend yield of 3.66%.

Against this benchmark, all selected IT stocks had lower P/E multiples. Sonata Software and Wipro had the two lowest P/E ratios among the six, at 13.4 and 13.9 times, respectively. TCS had a P/E of 16.4 times, below the Nifty IT benchmark, and a ROCE of 63.0%.

On dividend yield, Wipro had the highest yield among the selected companies at 5.98%, followed by Infosys at 4.19%. Both exceeded the Nifty IT yield of 3.66%, while the remaining four companies were below the benchmark.

Several IT stocks have P/E multiples below the Nifty IT benchmark of 19.8x. A lower P/E does not by itself indicate valuation. Differences in earnings growth, profitability and business outlook are among the factors that may be compared.

    Valuation Risk Factors

Depressed earnings can be mistaken for a normal cycle. If older contracts are shrinking faster than new AI work arrives, a low P/E may remain low. Large deals are not always immediately profitable: transitions take time and can weigh on margins.

Exceptional tax effects, restructuring adjustments or currency gains can affect reported earnings. Rising receivables, lower free cash flow or a dividend funded from reserves are data points that may be tracked. Automation may open new projects while reducing the labour hours billed on legacy work, and both effects can coexist.

Declining profitability, increasing competition or weakening client retention may be structural or temporary, and structural factors can be associated with lower valuations.
